Bitcoin's Transformation: From Speculative Gamble to High-Growth Stock Proxy

May 18, 2024 at 12:09 am

As the Federal Reserve considers lowering borrowing costs, Bitcoin's correlation with tech-heavy assets like the Nasdaq 100 has surged, reaching its highest level since August. While Bitcoin proponents have long emphasized its uncorrelated nature, traditional investors have taken notice, driven by the introduction of US ETFs, Bitcoin's record-breaking surge, and its blockchain halving earlier this year. Recent moderation in US inflation suggests a potential shift in the Fed's stance, which could have a positive impact on risk assets, including cryptocurrencies. However, Fed officials have emphasized the need for continued vigilance in maintaining higher borrowing costs.

Bitcoin's Transformation: From Speculative Gamble to High-Growth Stock Proxy

Bitcoin's Metamorphosis: From Speculative Asset to High-Growth Equity Surrogate

Amidst the fluctuations of the Federal Reserve's monetary policy, Bitcoin (BTC-USD) has undergone a notable metamorphosis, transitioning from its previous classification as a speculative investment to a more akin alignment with high-growth assets, akin to technology company stocks.

This shift in perception is reflected in recent trading patterns. The 90-day correlation coefficient between Bitcoin and the tech-heavy Nasdaq 100 index has reached 0.46 this week, its highest level since late August. A correlation coefficient of 1 indicates synchronous movement between assets, while -1 denotes opposite movement.

This correlation has strengthened significantly since the Fed initiated its interest rate hike cycle in early 2022, soaring to over 0.8, the highest since Bitcoin entered mainstream consciousness.

According to Joshua Lim, co-founder of trading firm Arbelos Markets, investors are increasingly viewing Bitcoin as a growth asset or a network value embodiment. He elaborates that Bitcoin's dual nature as a technology and a value transfer mechanism aligns it with other growth-oriented assets, such as Nasdaq and technology stocks.

Traditionally, Bitcoin proponents have emphasized its uncorrelated nature, presenting it as independent of government influence and impervious to external pressures. Introduced in 2008 by the enigmatic Satoshi Nakamoto, Bitcoin was conceived as a decentralized currency free from central bank and government control. Over the years, it has been hailed as a digital gold equivalent, an inflation hedge, and a store of value. However, Bitcoin's price volatility has challenged these narratives.

The approval of U.S. exchange-traded funds (ETFs) holding Bitcoin directly earlier this year opened the cryptocurrency to a new investor base. Lim highlights that this, coupled with Bitcoin's record-breaking surge in March and its blockchain halving in April, enticed traditional investors to embrace Bitcoin as an asset class. However, with these catalysts receding into the past, attention has shifted towards the broader macroeconomic environment.

Following the launch of Bitcoin ETFs in January, the cryptocurrency surged, reaching a record high of almost $74,000 in March. However, it subsequently corrected as demand for these investment vehicles cooled. On Friday, Bitcoin rose approximately 1.4% to around $66,200, marking a weekly gain of almost 10%. Year-to-date, Bitcoin has surged approximately 58%, outperforming the Nasdaq 100, which has gained 11%.

Lim emphasizes that the introduction of U.S. ETFs, Bitcoin's parabolic rise in March, and its blockchain halving in April were key catalysts that attracted traditional investors to cryptocurrencies. However, with these catalysts now behind, focus has shifted towards the broader macroeconomic landscape.

Data released Wednesday indicated a moderation in underlying U.S. inflation during April, the first such decline in six months. This aligns with Federal Reserve officials' desired trajectory before considering rate cuts. Notably, the core consumer price index, which excludes volatile food and energy costs, increased by 0.3% from March, following three consecutive months of above-expectation readings.

Despite these positive indicators, several Federal Reserve officials stressed on Thursday the need for sustained higher borrowing costs until further evidence of inflation easing is evident. This suggests that the central bank is in no hurry to reduce rates.

Lim believes that a Fed rate cut would generally benefit risk assets, including cryptocurrencies.

According to a report by CCData, despite the increased focus on the Federal Reserve among crypto investors, Bitcoin has exhibited consistent growth and resilience since the launch of U.S. ETFs, as per Winterflood.

Winterflood postulates that it would be intriguing to observe the ramifications if the Fed indeed reduces rates in the coming months. They ponder whether Bitcoin will revert to its past behavior as a perceived riskier asset or emerge as an alternative asset embraced by conventional markets.
