The Rise and Fall of Terra/LUNA: How an Algorithmic Stablecoin Imploded and Shook the Crypto Market

Terra/LUNA was a cryptocurrency platform that collapsed in May 2022, leading to billions of dollars in losses and a broad sell-off in the crypto market. Here's a summary of what happened:

Terra/LUNA, once ranked among the top 5 cryptocurrencies by market capitalization, boasted a unique mechanism designed to stabilize the price of its algorithmic stablecoin, TerraUSD (UST). By maintaining a 1:1 peg to the US dollar, UST aimed to provide a stable digital currency option.

To achieve this price stability, the platform employed a system where users could burn UST and mint LUNA if the stablecoin price dipped below $1. Conversely, if UST rose above $1, users could burn LUNA and mint UST, thereby adjusting the supply to maintain the peg.

However, this mechanism encountered a fatal flaw when large amounts of UST were pulled out of Anchor Protocol, a DeFi platform on Terra that offered high interest rates on UST deposits. As UST began to lose its peg, a massive sell-off ensued.

The sell-off triggered the algorithmic response, leading to the rapid creation of new LUNA tokens. As a result, the total supply of LUNA increased drastically, while its value plummeted. In just a few days, LUNA's price crashed from around $80 to $0.0001.

This extreme volatility caused most exchanges to delist LUNA and UST tokens, and the entire market capitalization of the system vanished. Moreover, several major crypto companies, such as Three Arrows Capital, Celsius, and Voyager, were left with heavy exposure to UST and LUNA, ultimately contributing to their bankruptcies.

The collapse had a profound impact on the crypto market, leading to a broad sell-off and highlighting vulnerabilities in DeFi and algorithmic stablecoins. At the same time, it attracted greater regulatory attention and scrutiny.
